Not every interest rate level or move has the same underlying cause. A rise can reflect expected inflation, policy tightening, risk premia, or reduced liquidity. If you interpret it as “only one thing,” you can misjudge which cashflow effects and which second-order effects dominate.

Verification point: compare multiple pieces of context (e.g., policy expectations vs. inflation expectations vs. liquidity conditions) rather than relying on a single rate observation.

Material limitation: historical relationships between rates and instrument values can break when the market regime changes. Therefore, you should treat past correlations as an input to thinking, not as proof.

Key limitations include uncertainty about future rate paths, changing liquidity conditions, model risk, and transaction/settlement frictions. Outcomes vary with costs, execution timing, and the specific contract terms.

  • Stress the cashflow and discounting assumptions: test how value changes when discount rates shift by a range.
  • Validate the mechanics: confirm reference dates, compounding/day-count conventions, and settlement timing.
  • Reconcile internal views: check whether model outputs align with observable pricing inputs where available.
