RSI in plain terms

RSI (Relative Strength Index) is an oscillator that summarizes momentum by comparing average gains to average losses over a chosen lookback period. The result is usually scaled to a number between 0 and 100. Interpretation starts with this definition: RSI is not the price itself, and it does not “know” future direction.

How RSI is computed (mechanics you can check)

A common RSI setup uses a fixed lookback length (often 14 periods, but the choice is an assumption you must state). In each step, you compute gains and losses from period to period, then smooth those averages over the lookback. The indicator then converts the gain-to-loss balance into the 0–100 scale.

That conversion matters for interpretation:

  • If average gains are much larger than average losses, RSI tends to rise toward the higher end.
  • If average losses are much larger than average gains, RSI tends to fall toward the lower end.
  • If gains and losses are roughly balanced, RSI tends to move toward the middle.

Because the calculation depends on the lookback length and on how average gains/losses are smoothed, two platforms can produce different RSI values for the same chart settings. So, you should interpret RSI only after confirming the indicator settings match your intended assumptions.

What RSI can suggest (and what it cannot)

RSI is often used to describe momentum imbalance:

  • Higher RSI generally reflects stronger recent upside relative to downside.
  • Lower RSI generally reflects stronger recent downside relative to upside.

Some traders also look for regime changes by observing how RSI moves relative to past levels (for example, persistent elevated readings vs falling readings). However, RSI is still a momentum summary, not a forward-looking forecast.

What you generally cannot infer from RSI alone:

  • A guaranteed reversal after “extreme” readings.
  • A guaranteed trend outcome.
  • Exact timing of future price moves.

A useful way to think about RSI is: it may help you describe that recent gains and losses have shifted, but it cannot, by itself, establish that price will move in a particular direction next.

Limitations and risks to account for

At least one important failure mode is context dependence. RSI behavior can differ across market conditions, volatility regimes, and instrument characteristics. For example, in a strongly trending environment, RSI can remain elevated or depressed for extended periods rather than reverting immediately.

Other limitations include:

  • Parameter sensitivity: changing the lookback length or smoothing method changes RSI values and therefore changes the interpretation.
  • Non-stationarity: the statistical relationship between an indicator’s historical behavior and future outcomes is not stable across time.
  • Execution and costs: even if RSI helps describe past momentum changes, real trading outcomes depend on spreads, commissions, slippage, and liquidity—factors not included in the RSI calculation.

Verification and next questions

To interpret RSI independently, you can verify these points on the same data series and settings:

  1. Confirm the lookback length and smoothing method used by your chart.
  2. Check whether your observed “extremes” and transitions occur consistently under the same settings.
  3. Compare RSI changes to subsequent price behavior across multiple time windows.

A good next question is not “What RSI value is a signal?”, but rather: What assumptions are being made in your RSI settings, and how would those assumptions change the story you infer from the indicator?
